What’s about to change in taxes?

Congress has allowed a relatively favorable estate and gift tax regime to remain in place for two years, but that is scheduled to change drastically in January 2013.



This article explains the estate tax rules as they stand now, as well as what might happen next year.

The Current Rules 


The Tax Relief, Unemployment Insurance Reauthorization, and Job Creation Act of 2010 established temporary federal estate and gift tax rules through 2012. We will revert to a significantly less favorable set of rules on January 1, 2013, unless the newly elected Congress takes action and the president in office goes along.

Unified Estate and Gift Tax Exemption and Unified Tax Rate

For estates of individuals who die in 2012, the federal estate tax exemption and the lifetime federal gift tax exemption are each $5.12 million. The estate tax rate on the taxable value of an estate in excess of the exemption is a flat 35 percent, and so is the gift tax rate on lifetime gifts exceeding the exemption.

Deceased Spouse’s Unused Exemption Is Portable

The unused unified federal estate and gift tax exemption of an individual who dies in 2011 or 2012 is “portable.” That means it can be passed along to the surviving spouse.
The portable exemption provision in conjunction with the longstanding unlimited marital deduction provision means the first spouse to die can leave everything to the surviving spouse with nofederal estate tax hit (assuming the surviving spouse is a U.S. citizen). If the first spouse dies in 2012, the surviving spouse will then have two $5.12 million exemptions to work with, for a total of $10.24 million — assuming the surviving spouse also dies in 2012.

Key Point: Depending on what happens, taxpayers may have to once again take the following tax planning steps that were necessary before the portable exemption rules were in place for 2011 and 2012:

1. Transfer assets between the spouses while they were both still alive in order to equalize their respective estates or to make sure each spouse’s estate was worth at least the amount of the estate tax exemption.

2. Set up credit shelter trusts to make sure the estate tax exemptions of both spouses were taken advantage of without shortchanging the surviving spouse.

Unlimited Basis Step-Up for Inherited Assets 

For heirs of individuals who die after 2010, the familiar rule that allows the federal income tax basis of inherited capital-gain assets (such as real estate and stock) to be stepped up to reflect the date-of-death fair market value was reinstated. The reinstated unlimited basis step-up rule means that heirs won’t owe any federal capital gains taxes on asset appreciation that occurs through the date of death — as long as that date is after 2010.
The good news: this beneficial provision is permanent, unless Congress changes its mind.

Big Changes Ahead

The current estate and gift tax rules are as taxpayer-friendly as anyone could have reasonably hoped for, but they are only locked in through 2012.
If nothing gets done on the estate and gift tax front after the election, we will go back to the regime that was in effect before the tax cuts were enacted. That would mean a paltry $1 million unified estate and gift tax exemption (versus $5.12 million under the current rules) and a maximum estate and gift tax rate of 55 percent (versus 35 percent under the current rules). In addition, the valuable portable exemption privilege would become history.

What Will Actually Happen?
Obviously nobody knows at this point, but here are some possibilities.

  • The existing rules could be extended.
  • The 2009 rules could return.
  • The rules from 2001 could return. 
  • Estate and gift taxes could be repealed.

It is frustrating that the federal estate and gift tax rules that will apply for 2013 and beyond will probably not be known until December. Get together with your estate planning adviser to take steps to ensure the best tax results for your family.
